  • Schwab Mutual Funds Beat out ETFs

    04/06/2011

    l

Retirement investing is a "hair on fire" problem -- especially for baby boomers for whom retirement is a near and present danger. There is a real lack of consistent, unbiased information that a retiree can use to help improve risk adjusted returns. Blogger Jenny Hollingworth has been teaching herself about investing and has come to the point where she is going to choose a plan and make her first investments.

In her recent post New Steps she sorted through a list of alternatives and chose the Schwab OneSource Select List Funds.

The reason for her choice was:

    • The highest possible rating for each plan is 5 stars.  So I bypassed anything that didn’t have 5 (because really, why go for less?)
    • Picked out a name I knew: Schwab.  Specifically: Schwab OneSource Select List Funds. I selected it.
    • This is an application to Charles Schwab's OneSource Select List mutual funds. These funds are  No Load and No Transaction Fee (NTF) mutual funds. Based on Schwab's policy, the no load NTF funds have 90 days redemption fee period. As of 1/1/2010, there are total  140 OneSource Select List funds available from Schwab.

We are going to review the Schwab OneSource Select List Funds  to see whether she chose a good plan. The plan consists of 137 funds. These funds enable participants to gain exposure to 6 major assets: US Equity, Commodity, Foreign Equity, REITs, Emerging Market Equity, Fixed Income.

Many are looking for access to a well rounded ETF plan through Schwab. This fills this hole and as Schwab makes more of their own funds available, it will be possible to move them into the plan. On this review, the only comment would be to add another REIT choice. The other asset classes have a good number of selections without being overwhelming.

As of Apr 4, 2011, this plan investment choice is rated as above average based on MyPlanIQ Plan Rating methodology that was designed to measure how effective a plan's available investment funds are . It has the following detailed ratings:

Diversification -- Rated as great (99%)
Fund Quality -- Rated as average (47%)
Portfolio Building -- Rated as average (56%)
    Overall Rating: above average (66%)

Thehigh diversification score means that all the major and minor asset classes have been ticked. Fund quality is lower because some of the ETF's don't have a long history but that shouldn't impede the ability for the future.

This portfolio performs well against the six asset ETF benchmark

    • SAA provides lower volatility while albeit delivering lower historical returns but as more of the newer funds are applied to the portfolio, there will be more opportunity for closing the gap
    • The TAA portfolios run neck and neck over the five year period

In a future article, we will review performance over the last three months to see how the plan has performed in the light of recent events.

    Kay Takeaways

    • Building a plan of funds is not the preserve of the few -- anybody who has the interest and application to research can provide well constructed plans
    • It is possible to benefit from those individuals while still having transparency and not being captive to any particular broker

  • National Semiconductor Provides Good Funds in Their Retirement Plan

    04/04/2011

This article is part of a series of case studies we are conducting for various 401K plans. In this article, we will discuss how participants in NATIONAL SEMICONDUCTOR CORPORATION RETIREMENT AND SAVINGS PROGRAM can achieve reasonable investment results using asset allocation strategies. We will also discuss how those portfolios are positioned in today’s market environment.

National Semiconductor Corporation, a semiconductor company, designs, develops, manufactures, and markets analog and mixed-signal integrated circuits and sub-systems. It is one of the oldest semiconductor companies in Silicon Valley.

NATIONAL SEMICONDUCTOR CORPORATION RETIREMENT AND SAVINGS PROGRAM's 401K plan consists of 30 funds. These funds enable participants to gain exposure to 3 major assets: US Equity, Foreign Equity, Fixed Income. Three Core Asset ETF Benchmark's 401K plan consists of 3 funds. These funds enable participants to gain exposure to 3 major assets: US Equity, Foreign Equity, Fixed Income.

As of Apr 1, 2011, NATIONAL SEMICONDUCTOR CORPORATION RETIREMENT AND SAVINGS PROGRAM investment choice is rated as above average and Three Core Asset ETF Benchmark investment choice is rated as poor based on MyPlanIQ Plan Rating methodology that was designed to measure how effective a plan's available investment funds are . It has the following detailed ratings:

Attribute   NATIONAL SEMICONDUCTOR CORPORATION RETIREMENT AND SAVINGS PROGRAM   Three Core Asset ETF Benchmark
    Diversification   average (53%)   poor (2%)
Fund Quality   average (64%)   below average (22%)
Portfolio Building   great (86%)   poor (5%)
Overall Rating   above average (69%)   poor (10%)

The chart and table below show the historical performance of moderate model portfolios employing strategic and tactical asset allocation strategies (SAA and TAA , both provided by MyPlanIQ). For comparison purpose, we also include the moderate model portfolios of a typical 3 asset SIB (Simpler Is Better) plan . This SIB plan has the following candidate index funds and their ETFs equivalent:

    US Equity: SPY or VTI
    Foreign Equity: EFA or VEU
    Fixed Income: AGG or BND

Performance chart (as of Apr 1, 2011)

Performance table (as of Apr 1, 2011)

Currently Commodities, US Equity and Real Estate are doing well. Only US Equity is available to NATIONAL SEMICONDUCTOR CORPORATION RETIREMENT AND SAVINGS PROGRAM participants.

Even though National Semiconductor plan falls into what we call 'U.S. centric' catogories because of the only three asset classes it covers (U.S. equity, Foreign equity and fixed income), it compensates its lack of diversification by its excellent fund choices. In the large cap U.S. stock categoriy, it provides

Davis New York Venture A (NYVRX) -- Large-cap blend

Dodge & Cox Stocks (DODGX) -- Large-cap value

Fidelity Contrafund (FCNTX) -- Large-cap growth

All of them are excellent funds. In the mid cap category, it again has its three styles covered by high quality funds. These include

Fidelity Low Priced Stocks (FLPSX) -- Mid-cap blend

Lord Abbett Mid-Cap Value (LAVLX) -- Mid-cap value

Janus Funds Enterprise (JMGRX) -- Mid-cap growth

Three small cap funds are provided for small cap stocks. In foreign stock category are American Funds Euro-Pacific (RERFX) and Dodge & Cox Foreign Stocks (DODFX), both are well known and solid performers.

To summarize, NATIONAL SEMICONDUCTOR CORPORATION RETIREMENT AND SAVINGS PROGRAM participants can achieve reasonable investment returns by adopting asset allocation strategies that are tailored to their risk profiles. The company could further expand its fund coverage to other major asset classes such as emerging market stocks to allow better diversification.

  • MidAmerican Energy Company's 401K Plan: More Diversification Needed

    03/31/2011

MidAmerican Energy Company is a domestic operation of MidAmerican Energy Holdings Company, a company of Berkshire Hathaway Inc. (BRK-A). As of 3/30/2011, David Sokol was the CEO of the company.

As many Warren Buffett's Berkshire Hathaway's subsidiary companies, MidAmerican Energy Company has its own 401K retirement plan: MidAmerican Energy Company Retirement Savings Plan. These plans are different from each other. For example, Berkshire Hathaway Employee Savings and Stock Ownership Plan of General RE and  Berkshire Hathaway Profit Sharing Plan for Government Employees Companies are the other two plans for General RE and GEICO employees respectively.

the 401K plan consists of 13 funds. These funds enable participants to gain exposure to 3 major assets: US Equity, Foreign Equity, Fixed Income.

    Asset Class Name
    Stable Value
    STABLE VALUE
LARGE VALUE JHancock Classic Value I
LARGE BLEND Vanguard Total Stock Mkt Idx Inv
Small Growth Morgan Stanley Inst Small Co Gr I
Foreign Large Value Dodge & Cox International Stock
Moderate Allocation Oakmark Equity & Income I
    LARGE GROWTH Aston/Montag & Caldwell Growth I
Intermediate-Term Bond PIMCO Total Return Instl
Foreign Large Blend iShares MSCI EAFE Index
LARGE VALUE Russell 1000 Value Index
SMALL BLEND SSgA Small Cap Instl
LARGE GROWTH Russell 1000 Growth Index
Intermediate-Term Bond SSgA Bond Market Instl

The following table shows what major asset classes are covered and what are missing:

    Asset Class Number of funds
    REITs 0
    Balanced Fund 1
    Fixed Income 3
    Commodity 0
    Foreign Equity 2
    Emerging Market Equity 0
    US Equity 7
    Total 13

Like many other company sponsored retirement 401K plans, this plan falls into what we called U.S centric 3-asset class category: it provides coverage to only the three major asset classes. For the US equities class, it provides large growth, large value and large blend style coverage as well as one Small Cap growth fund. On the fixed income side, in addition to the most popular PIMCO Total Return Fund (PTTRX), it provides a low cost SSGA Bond index fund.

In the following, we use two typical asset allocation strategies: strategic and tactical asset allocation strategies (SAA and TAA) to study how the plan participants can do.

Strategic Asset Allocation is based on well known modern portfolio theory and its key features include: diversification, proper fund selection and periodically re-balancing.

Tactical Asset Allocation works on a diversified array of assets provided by funds in a plan and adjusts asset mixes based on market conditions such as asset price momentum utilized by TAA.

The chart and table below show the historical performance of moderate model portfolios employing strategic and tactical asset allocation strategies. For comparison purpose, we also include the moderate model portfolios of a typical 3 asset SIB (Simpler Is Better) plan . This SIB plan has the following candidate index funds and their ETFs equivalent:

    US Equity: SPY or VTI
    Foreign Equity: EFA or VEU
    Fixed Income: AGG or BND
Performance chart (as of Mar 30, 2011)

Performance table (as of Mar 30, 2011)

From the data above, this plan beats the three asset benchmark by virtue of the US asset class choices, indicating good funds covering US stocks, foreign developed country stocks and fixed income.

However, missing coverage on REITs and emerging market stocks, two of the major asset classes for a diversified portfolio contruction, does reduce the diversification effect. Furthermore, the somewhat incomplete offering of various styles in US stocks (for example, small cap value and all mid cap stock styles are missing) would further reduce opportunities to take advantage of varous economic cycles. For example, the following table compares the performance between two tactical asset allocation portfolios, one contructed using funds in MidAmerican Energy Company Retirement Savings Plan, the other using funds in Berkshire Hathaway Employee Savings and Stock Ownership Plan of General RE, the other subsidiary in Berkshire Hathaway.

    Portfolio Performance Comparison

    Portfolio Name 1Yr AR 1Yr Sharpe 3Yr AR 3Yr Sharpe 5Yr AR 5Yr Sharpe
Berkshire Hathaway Employee Savings and Stock Ownership Plan of General RE Tactical Asset Allocation Moderate 7% 48% 11% 95% 11% 91%
MidAmerican Energy Company Retirement Savings Plan Tactical Asset Allocation Moderate 8% 67% 8% 85% 9% 82%

To summarize, MidAmerican Energy Company Retirement Savings Plan participants can achieve the best investment returns by adopting asset allocation strategies that are tailored to their risk profiles.

MidAmerican Energy Company Retirement Savings Plan would do well by their employees to consider reviewing their existing funds and adding additional asset classes.

  • Caterpillar's 401K Retirement Plan: Reasonable Investment Choices But Could Be More Systematic

    03/28/2011

Caterpillar Inc. (CAT) manufactures and sells construction and mining equipment, diesel and natural gas engines, and industrial gas turbines worldwide. The company was formerly known as Caterpillar Tractor Co. and changed its name to Caterpillar Inc. in 1986. Caterpillar was founded in 1925 and is headquartered in Peoria, Illinois.

In this article, w report on Caterpillar Inc Investment Trust which is the master trust for Caterpillar's 401k plan.

The investment trust consists of 10 funds. These funds enable participants to gain exposure to 3 major assets: US Equity, Foreign Equity, Fixed Income.

The following table lists the asset classes those funds cover:

    Asset Class Name
    MID-CAP BLEND SPDR S&P MidCap 400
LARGE BLEND iShares Russell 1000 Index
LARGE GROWTH iShares Russell 1000 Growth Index
LARGE VALUE iShares Russell 1000 Value Index
SMALL BLEND iShares Russell 2000 Index
LARGE BLEND iShares Russell 3000 Index
High Yield Bond JPMorgan High Yield Bond R5
Emerging Markets Bond JPMorgan Emerging Mkts Debt R5
    Intermediate Bond JPMorgan Bond Instl
Foreign Large Blend Vanguard Total Intl Stock Index Inv

    Asset Class Number of funds

    Total 10

As of Mar 25, 2011, this plan investment choice is rated as average based on MyPlanIQ Plan Rating methodology that was designed to measure how effective a plan's available investment funds are . It has the following detailed ratings:

Diversification -- Rated as below average (14%)
Fund Quality -- Rated as average (61%)
Portfolio Building -- Rated as average (60%)
    Overall Rating: average (46%)

    Discussions

The trust presents an interesting lineup of investment choices: in the U.S. equities, it covers large, mid-cap and small cap stocks. In large cap stocks, it further gives choices in growth and value styles. But it decides to give only mid-cap blend and small blend stock styles to the participants. For international equity, it has only one choice.

On the fixed income side, it is getting more interesting: in addition to a broad base bond index fund (JPMorgan Bond Instl), it gives a high yield (junk) bond fund and an emerging market bond fund, both are at the end of the highest risk spectrum among fixed income (bond) funds.

A natural question to ask is why only those two fixed income funds? How about fixed income funds in other categories such as investment grade corporate bond, long treasury bonds or international bonds. Maybe the reason behind this is that the bond index fund covers most of the short, intermediate term government and corporate bonds. Offering two highest risk bond funds would allow participants to increase their risk premiums.

    Portfolio Discussions

The chart and table below show the historical performance of moderate model portfolios employing strategic and tactical asset allocation strategies. For comparison purpose, we also include the moderate model portfolios of a typical 3 asset SIB (Simpler Is Better) plan . This SIB plan has the following candidate index funds and their ETFs equivalent:

    US Equity: SPY or VTI
    Foreign Equity: EFA or VEU
    Fixed Income: AGG or BND
Performance chart (as of Mar 25, 2011)

The following portfolios are constructed using two typical asset allocation strategies: Strategic Asset Allocation and Tactical Asset Allocation.

Performance table (as of Mar 25, 2011)

This plan's Strategic Asset Allocaton moderate portfolio matches the three asset benchmark's one in terms of returns. However, it does have higher Sharpe ratio, indicating the virtue of the US asset class choices and the extra fixed income funds.

The Tactical Asset Allocation moderate portfolio beats its three asset counterpart by a big margin. This again is due to more fund choices in US stocks and fixed income bonds.

Currently Commodities, US Equity and Real Estate are doing well. Only US Equity is available to Caterpillar Inc Investment Trust participants.

To summarize, Caterpillar Inc Investment Trust presents some reasonable investment choices. Some of major asset classes such as REITs and emerging market stocks are missing from the plan. Adding funds to allow exposure to these major assets would allow more diversification and more opportunities to enhance return while reducing risk.
